Note: I did the test using VOB files (DVD) with 720x480 resolution. My major concern was the quality, not the file size. I will reproduce the test below, so keep in mind that you will have to adjust somethings by yourself if you think it is necessary.
You will need to use these softwares (freeware):
Virtualdub-MPEG2 (www.videohelp.com/tools/Virtualdub-MPEG2)
Xvid (www.xvid.org)
1) Install Xvid and unzip Virtualdub-MPEG2.
2) Run Virtualdub-MPEG2 (VirtualDub.exe).
3) 'File' > 'Open Video File'. Choose the video file you want to use in the conversion.
4) Set the video range using the two last arrows from left to right.
5) 'Audio' > 'Source audio'.
'Audio' > 'Full Processing Mode'.
6) 'Video' > 'Full Processing Mode'.
7) 'Video' > 'Compression' > 'Xvid MPEG-4 Codec' > 'Configure'.
7.1) 'Profile@Level', select 'unrestricted' > 'More':
PROFILE tab: select 'Quarter Pixel', 'B-VOPs' and 'Packed bitstream'. Now verify the numbers below:
'Max consecutive BVOPs' = '2'
'Quantizer ratio' = '1.50'
'Quantizer offset' = '1.00'
LEVEL tab: do nothing.
ASPECT RATIO tab: select 'Pixel Aspect Ratio', 'X' = '720' and 'Y' = '480'.
Click 'OK'.
8) 'Encoding Type', select 'Twopass - 1st pass' > 'More'.
8.1) Click '...', choose a folder and save.
Select 'Discard first pass'.
Click 'OK'.
9) 'Quality preset', click 'More'.
9.1) MOTION tab:
'Motion search precision', select '6 - Ultra High'
'VHQ mode', select '1 - Mode Decision'
Select 'Use VHQ for bframes too'
Select 'Use chroma motion'
Verify the numbers below:
'Frame drop ratio' = '0'
'Maximum I-frame interval' = '300'
9.2) QUANTIZATION tab:
Verify the numbers below:
'2'
'31'
'2'
'31'
'2'
'31'
Do not select 'Trellis quantization'
Click 'OK'.
10) Click 'OK' again.
'OK' again.
11) 'File' > 'Save as AVI'.
Select 'Don´t run this job now...'.
Choose a name for the video file. (Example: video1)
Click 'Save'.
12) 'Video' > 'Compression' > 'Xvid MPEG-4 Codec' > 'Configure'.
'Encoding type', select 'Twopass - 2nd pass'
13) Click on the button (below 'Encoding type') till 'Target bitrate (kbps)' appears.
Write '8000'.
14) Click 'OK'. 'OK' again.
15) 'File' > 'Save as AVI'.
Select 'Don´t run this job now...'.
Choose a name (different from the first name) for the video file. (Example: video2)
Click 'Save'.
16) 'File' > 'Job control'.
17) Click 'Start'. Wait the video conversion.
After the conversion 'video2' will be ready to be uploaded to YouTube.
If you want to watch the video on YouTube in high quality, place '&fmt=6' after the URL line, but wait about 20 minutes after the upload:

If you want to embed the video (high quality) into your website:
You can change the width="640" and height="385" if you want, but try to preserve the aspect ratio.
